I am creating this post as I haven't seen anyone else experience the same problem as mine.
My firmware looks good, have reset it multiple times. I fear it might be a faulty power rail or DAC?
The distortion happens on all the channels: front, left, back, center... And most importantly, also happens in the "PHONES" output.
Either the "PHONES" output is just the speaker's output thru a limiter/resistor (so it first goes thru the speakers amp), or the amplifier is working properly but the DAC is messed up.
I am up for any fix, no matter how difficult it might seem.

just listened to the video, that problem could be Q4001 or the muting circuit is turned on but not fully muting transistors Q4100-Q4109. I have had that problem before but mine was a bad Q4001 IC.

Either the "PHONES" output is just the speaker's output thru a limiter/resistor That's how the phones output usually works, using the L/R Front amp channels, plus a relay to turn those speakers off and inform the MPU that the phones are plugged in so the correct DSP options can be used. From your video, I see the MPU firmware is OK but not sure about the DSP firmware. For Onkyos, as soon as the MPU firmware version is displayed, usually pressing the Tone + button will move through the various firmwares (MPU -> Video -> DSP). Also, is the crackling sound random, or is it 'in time' with or a distorted version of the music ? I couldn't tell from the video.

That's the kind of distortion you hear when an amplifier stage is not getting the right voltages or one half of the + - rails is missing. Unlikely that this is the case in the power amp section as it would go into protection if that was the case.
I think you should eliminate the digital section first. Set front speakers to large and feed an analogue source into the CD input and set to pure direct. If you're still getting same distorted sound that confirms the issue isn't on the digital side.
Also check the zone 2 out, that uses a different DAC.
Doing these things will help you home in on the problem area....
